In the short run, at least one factor of production is **fixed**, meaning that certain costs (such as rent, machinery, or long-term contracts) do not change regardless of output. These are called **short-run fixed costs (SFC)** and must be paid even if production is zero.

In the long run, however, **all factors of production become variable**, meaning firms can adjust plant size, labor, and capital. Since there are no fixed inputs in the long run, all costs become **long-run variable costs (LVC)**. Firms can enter or exit the industry, invest in new technology, or scale up or down, making all costs adjustable.

Thus, **short-run fixed costs exist due to input constraints, while long-run costs are all variable because firms have the flexibility to change inputs.**

Potential economic growth refers to the maximum sustainable rate at which an economy can grow without causing inflationary pressures or other imbalances. It is determined by factors such as increases in the labor force, improvements in productivity, technological advancements, and capital accumulation. Let's explore the two scenarios mentioned:

1. Potential Economic Growth with No Improvement in Real GDP:

 - If potential economic growth occurs but there is no actual improvement in real GDP, it could be due to factors that prevent the economy from reaching its full potential. These factors might include inefficiencies, resource misallocation, regulatory hurdles, or other structural issues.

 - For instance, if the labor force grows, but the new workers are not employed productively or if technological advancements are not effectively implemented, potential economic growth may not translate into actual increases in real GDP.

 - In this case, the economy operates below its potential, and the gap between potential and actual output persists, leading to no improvement in real GDP.

2. Fall in the Average Price Level and Increase in Real GDP due to Potential Economic Growth:

 - When potential economic growth is realized, it can lead to a fall in the average price level (inflation) and an increase in real GDP.

 - An increase in productivity, technological advancements, or improvements in the efficiency of resource utilization can lead to a higher potential output without causing inflation. As the economy becomes more efficient, the cost of production may decrease, allowing for lower prices.

 - Additionally, if the growth in the labor force is matched by increases in capital and technological advancements, the overall productivity of the economy can improve, leading to higher real GDP.

 - In this scenario, the economy operates closer to its potential, and the increase in output is accompanied by stable or falling prices, creating a situation known as non-inflationary growth.

In summary, potential economic growth does not always guarantee an improvement in real GDP. Various factors, such as structural issues or inefficiencies, can hinder the realization of potential. However, when potential growth is realized efficiently, it can lead to an increase in real GDP and, if well-managed, may be associated with a fall in the average price level.

Additional information ( Not given in the textbook)-Why Bank Account Balances Are Not Legal Tender? Not Issued by the Government: Money in bank accounts is a liability of a private commercial bank, not a direct obligation of the central bank.

The money you see in your bank account (like the balance in your savings or checking account) is not created or guaranteed by the central bank (such as the Reserve Bank of India or the Federal Reserve in the US). Instead, it's a promise from your commercial bank (like HDFC, SBI, or Bank of America) to pay you that amount when you ask for it — usually in the form of cash or transfers.

In simple terms:

Legal tender is money issued by the government (typically cash — coins and notes) that must be accepted to settle debts.

Bank deposits are digital records showing how much the bank owes you. They're not legal tender themselves, though you can convert them into legal tender (cash) on demand.

Here's a simple example:

Let’s say you have ₹10,000 in your HDFC bank account.

That ₹10,000 is not physical money — it’s a digital record that HDFC owes you that amount.

You can withdraw it as legal tender (cash) from an ATM or bank branch, like ₹500 or ₹2,000 notes. Once withdrawn, that cash is legal tender because it’s issued by the Reserve Bank of India.

But as long as it stays in your account, it’s just a claim on HDFC, not on the RBI.

So if you try to pay someone using your bank account balance (like by cheque or bank transfer), they can choose to accept it or not. But if you offer legal tender cash, they must accept it (unless there’s a specific reason not to, like counterfeit or limits on cash payments).
